Question 1

State the business entity concept and explain why, under it, capital introduced by the proprietor appears as a liability of the business.

Accepted Answer

The business entity concept treats the business as an accounting unit distinct and separate from its owner. The books record the transactions of the business, not of the proprietor personally.

The treatment of capital follows directly. If the business is a separate unit, then money the proprietor puts into it has been received by the business from an outside party. The business now holds that money and is obliged to return it to the proprietor — on withdrawal, or ultimately on dissolution. An obligation of the business to an outsider is a liability, and so capital is shown as a liability in the balance sheet.

This is why the accounting equation is written Assets = Liabilities + Capital: capital sits on the same side as liabilities because it is one, differing only in that it is owed to the proprietor rather than to a third party and ranks last in repayment.

The concept has a practical purpose beyond the classification. Without it, the proprietor's household expenditure would mix with the trading expenses of the business and the reported profit would measure nothing intelligible. This is also why drawings are recorded separately and deducted from capital rather than treated as a business expense.

Question 2

Explain the going concern assumption and state one specific valuation consequence that would change if the assumption failed.

Accepted Answer

The going concern assumption holds that the enterprise will continue in operation for the foreseeable future and has neither the intention nor the necessity to liquidate or to curtail materially the scale of its operations.

The assumption is what justifies carrying assets at unrecovered historical cost rather than at realisable value. A machine is held because it will be used, so its cost is spread across the periods that will benefit through depreciation, and the unexpired portion is carried forward as an asset. That treatment only makes sense if the machine will in fact go on being used.

If the assumption failed — if liquidation were imminent — the basis of valuation would have to change to net realisable value, because the asset would no longer generate benefit through use but only through sale. A specialised machine carried at ₹8,00,000 of unrecovered cost might realise very little in a forced sale, and the accounts would have to say so. Correspondingly, liabilities that were long-term would become currently payable, and costs of closure would need to be provided for.

This is why a doubt over going concern is treated so seriously in auditing: it does not adjust one figure but invalidates the basis on which the whole balance sheet was prepared.

Question 3

Closing stock is valued at cost or net realisable value, whichever is lower. Identify the convention this reflects and explain the asymmetry it embodies.

Accepted Answer

The convention is prudence, also called conservatism: do not anticipate profits, but provide for all known and probable losses.

The rule is asymmetric on its face. Where net realisable value has fallen below cost, the fall is recognised immediately and the stock is written down, so an unrealised loss enters the accounts. Where net realisable value exceeds cost, the excess is ignored and the stock stays at cost, so an unrealised gain does not enter the accounts. Identical movements in opposite directions are treated differently.

The justification lies in the consequences of error. Overstating profit leads to distributions — dividends, drawings, tax paid on profits not actually earned — that cannot be recovered once made, so the enterprise's capital is eroded. Understating profit defers recognition but does not permit anything irrecoverable to leave the business. The convention accepts a known bias in exchange for protection against the more damaging error.

Prudence has a limit, and ICAI expects it to be stated. Deliberate understatement of assets or overstatement of liabilities is not prudence but misstatement, since it makes the accounts unreliable in the opposite direction. The convention licenses caution in the face of genuine uncertainty, not the creation of hidden reserves.

Question 4

Classify each of the following as capital or revenue expenditure, giving a reason in each case: (a) freight and installation charges on a newly purchased machine; (b) ₹40,000 spent whitewashing the factory; (c) ₹1,80,000 spent on an overhaul that raised the machine's annual output permanently; (d) legal fees on the purchase of land; (e) annual insurance premium on the delivery van; (f) ₹25,000 spent replacing a broken window pane.

The governing test throughout is the duration of the benefit, not the size of the amount.

(a) Freight and installation charges — capital. These are costs necessarily incurred to bring the asset to its location and into working condition, and they form part of the cost of the asset. The benefit runs for the machine's life.

(b) Whitewashing the factory — revenue. It maintains the premises in their existing condition and confers no benefit beyond the current period. It neither extends the life of the building nor increases its capacity.

(c) Overhaul raising output permanently — capital. The expenditure has created a benefit extending beyond the current period, since the increased output persists. Expenditure on a fixed asset is capital where it increases capacity or extends useful life beyond the original estimate, and revenue where it merely restores the asset to its previous condition.

(d) Legal fees on the purchase of land — capital. They are a cost of acquisition and are added to the cost of the land. Contrast legal fees defending a routine trading dispute, which are revenue.

(e) Annual insurance premium on the van — revenue. It covers one period and is consumed within it, notwithstanding that the van itself is a capital asset.

(f) Replacing a broken window pane — revenue. It restores the building to its former condition without improving it. The amount of ₹25,000 is irrelevant to the classification; size does not convert a repair into an improvement.

Question 5

Show the effect of each of the following on the accounting equation, and state the total of assets and of liabilities plus capital after each: (i) started business with cash ₹5,00,000; (ii) purchased goods on credit ₹1,20,000; (iii) sold goods costing ₹80,000 for ₹1,10,000 cash; (iv) paid creditors ₹60,000; (v) withdrew ₹20,000 for personal use.

(i) Started business with cash ₹5,00,000. Cash (asset) rises by ₹5,00,000; capital rises by ₹5,00,000.
Assets ₹5,00,000 = Liabilities nil + Capital ₹5,00,000.

(ii) Purchased goods on credit ₹1,20,000. Stock (asset) rises by ₹1,20,000; creditors (liability) rise by ₹1,20,000.
Assets ₹6,20,000 = Liabilities ₹1,20,000 + Capital ₹5,00,000.

(iii) Sold goods costing ₹80,000 for ₹1,10,000 cash. Cash rises by ₹1,10,000; stock falls by ₹80,000; the ₹30,000 excess is profit and raises capital.
Assets ₹6,50,000 (cash ₹6,10,000 + stock ₹40,000) = Liabilities ₹1,20,000 + Capital ₹5,30,000.

(iv) Paid creditors ₹60,000. Cash falls by ₹60,000; creditors fall by ₹60,000.
Assets ₹5,90,000 = Liabilities ₹60,000 + Capital ₹5,30,000.

(v) Withdrew ₹20,000 for personal use. Cash falls by ₹20,000; capital falls by ₹20,000, drawings being a reduction of the proprietor's claim and not a business expense.
Assets ₹5,70,000 = Liabilities ₹60,000 + Capital ₹5,10,000.

The equation balances after every transaction. Transaction (iii) is the one that repays attention: the two sides move by different amounts only because profit has been earned, and the profit is exactly the figure that restores the equality.

Explain what a contra entry is, give two examples, and state why such an entry is not posted to the ledger. Explain also the control logic of the imprest system of petty cash.

Accepted Answer

A contra entry is one whose two effects both fall inside the cash book itself, affecting the cash column and the bank column simultaneously in opposite directions.

Two examples: cash of ₹50,000 deposited into the bank, which credits the cash column and debits the bank column; and ₹20,000 withdrawn from the bank for office use, which credits the bank column and debits the cash column. In each case money has moved between two accounts that are both maintained within the cash book.

Such an entry is not posted to the ledger because the cash book is not merely a subsidiary book — it is simultaneously the ledger account for cash and for bank. Both the debit and the credit have therefore already been recorded in their proper ledger accounts by the act of writing them in the cash book. Posting again would duplicate the entry. The letter 'C' is written in the folio column to record that the omission of posting was deliberate rather than an oversight, which matters when the books are reviewed.

The imprest system fixes a float for the petty cashier at the start of a period. Petty expenses are met from it during the period against vouchers, and at the end of the period the petty cashier is reimbursed exactly the amount spent, restoring the float to its original fixed figure.

Its control merit is that it is self-checking. At any moment the cash in hand plus the vouchers for expenditure must equal the fixed float, so a shortage is detectable immediately without waiting for a periodic reconciliation. The reimbursement, being equal to vouched expenditure, also caps the amount at risk at the float and forces every disbursement to be evidenced before more money is released.

Question 8

A trial balance has tallied. State precisely what this proves, and describe with an example each of the four families of error that can survive it.

Agreement proves one thing only: that the total of the debit balances equals the total of the credit balances, which suggests arithmetical accuracy in posting and balancing. It does not prove that the entries were made in the right accounts, that every transaction was recorded, or that the treatments were conceptually correct.

Four families of error leave the agreement undisturbed.

Errors of complete omission. A transaction is not recorded at all — a credit sale of ₹15,000 to a customer never entered in the Sales Book. Neither the debit nor the credit exists, so the totals are unaffected while both sales and debtors are understated.

Errors of commission that do not affect totals. The correct amount is posted to a wrong account of the same class — ₹8,000 received from Rajesh credited to Ramesh. Total credits are unchanged; two personal accounts are individually wrong.

Errors of principle. An entry is arithmetically correct but conceptually wrong — the purchase of a machine for ₹2,00,000 debited to the Repairs account. Debits still equal credits, yet revenue expenditure has absorbed a capital item: this year's profit is understated by ₹2,00,000 and the asset is missing from the balance sheet. This is the most damaging family, because both statements are wrong while the books appear sound.

Compensating errors. Two or more independent errors whose effects cancel in total — the Sales account overcast by ₹5,000 and the Purchases account also overcast by ₹5,000. Each is wrong; together they offset.

The practical implication is that a tallied trial balance is a necessary condition for correct books but nowhere near a sufficient one, which is why scrutiny, reconciliation and audit exist beyond it.

Distinguish between the realisation concept and the matching concept, and explain how the two together produce the accrual basis. Illustrate with a sale of goods delivered in March and paid for in May, where the goods were purchased in February.

The realisation concept determines when revenue is recognised: revenue is earned when the goods are delivered or the services rendered and a legal claim to payment arises, not when the order is received and not necessarily when cash is collected.

The matching concept determines which expenses are set against that revenue: the costs incurred to generate the revenue of a period are recognised in the same period as the revenue, regardless of when they were paid.

The two are complementary rather than alternative. Realisation fixes the period into which a revenue falls; matching then pulls the associated costs into that same period. Together they constitute the accrual basis, under which transactions are recorded when they occur rather than when cash moves — and this is precisely why profit and cash flow are different figures.

Applying them to the illustration. Goods are purchased in February, delivered to the customer in March, and paid for by the customer in May, with the accounting year ending on 31 March.

Realisation places the revenue in March, because that is when delivery occurred and the claim to payment arose. The cash arriving in May is irrelevant to recognition; it is the settlement of a debt already recorded.

Matching places the cost of those goods in March as well, even though the purchase and the payment for it occurred in February. In the February accounts the goods were an asset — stock. On delivery in March they cease to be an asset and become an expense set against the March revenue.

The result is that the year ended 31 March records both the sale and its cost, and carries a debtor into the balance sheet. Under a cash basis, neither would appear in that year at all, and the profit of the enterprise would be reported in a period bearing no relation to when it was earned.

Question 11

A trial balance did not agree and the difference was placed to a Suspense Account. The following errors were later discovered: (i) the Sales Book was overcast by ₹4,000; (ii) ₹9,000 received from Kavita was posted to her account as ₹900; (iii) a purchase of ₹5,600 from Verma was entered in the Purchases Book as ₹6,500, and posted to Verma's account at the same wrong figure; (iv) the total of the Discount Allowed column, ₹2,300, was not posted to the ledger. Pass the rectification entries and prepare the Suspense Account.

Accepted Answer

Each error is examined for whether it is one-sided (affecting the agreement, therefore routed through Suspense) or two-sided (not affecting agreement, therefore not touching Suspense).

(i) Sales Book overcast by ₹4,000. Individual customers were posted correctly; only the total credited to Sales was excessive. One-sided.
Rectification: Sales Dr. ₹4,000 / To Suspense ₹4,000.

(ii) ₹9,000 received from Kavita posted to her account as ₹900. Cash was debited ₹9,000 correctly; Kavita was credited only ₹900, short by ₹8,100. One-sided.
Rectification: Suspense Dr. ₹8,100 / To Kavita ₹8,100.

(iii) Purchase of ₹5,600 entered as ₹6,500 in the Purchases Book and posted to Verma at the same figure. Both the Purchases account and Verma's account are overstated by ₹900, equally and on opposite sides. Two-sided — the trial balance was undisturbed.
Rectification: Verma Dr. ₹900 / To Purchases ₹900. No Suspense entry.

(iv) Discount Allowed total of ₹2,300 not posted. Individual customers were credited from the cash book; the corresponding debit to Discount Allowed was never made. One-sided.
Rectification: Discount Allowed Dr. ₹2,300 / To Suspense ₹2,300.

Suspense Account
Debit side: To Kavita ₹8,100.
Credit side: By Sales ₹4,000; By Discount Allowed ₹2,300; By Balance c/d ₹1,800.
Both sides total ₹8,100.

The original difference in the trial balance was therefore ₹1,800, and a balance of ₹1,800 remains carried down. Since the Suspense Account has not closed, one or more one-sided errors remain undiscovered. Note that error (iii), being two-sided, was correctly excluded from the Suspense Account altogether — including it is the commonest mistake in this type of question.

Question 12

During the year ended 31 March 2026 it was discovered that ₹48,000 of salaries paid in the year ended 31 March 2025 had been debited to the Wages account, and that a machine bought on 1 April 2024 for ₹3,00,000 had been wholly debited to Purchases in that year. Explain why these two errors are treated differently in 2026, and state the rectification entries required.

Accepted Answer

The two errors differ in whether the accounts wrongly used still exist.

The salaries error. Both Salaries and Wages are nominal accounts. At the end of the year ended 31 March 2025 both were closed by transfer to the Profit and Loss Account, and they no longer carry balances. The error also had no effect on that year's reported profit at all: an expense of ₹48,000 was recorded, merely under the wrong name, so the total of expenses and therefore the profit were unaffected. Only the classification within the Profit and Loss Account was wrong.

Since the accounts are closed and profit was unaffected, no rectification entry is required in 2026. The error is one of misclassification within a closed period and self-corrects in the sense that no balance carried forward is misstated. If disclosure of the correct classification for comparative purposes is wanted, it is a matter for the notes, not for an entry.

The machine error. Here revenue expenditure treatment was applied to a capital item. Purchases, a nominal account, absorbed ₹3,00,000 that should have gone to Machinery, a real account. The consequences persist into 2026 in two ways: the profit of the year ended 31 March 2025 was understated by ₹3,00,000 less the depreciation that should have been charged, and the balance sheet omits the machine entirely, so the opening position of 2026 is wrong.

Because Purchases is closed and cannot be credited, the correction is routed through a Profit and Loss Adjustment Account, which collects prior-period corrections and is itself transferred to capital.

Rectification, assuming depreciation at, say, 10% on cost, which is ₹30,000 for the year ended 31 March 2025:
Machinery A/c Dr. ₹3,00,000 / To Profit and Loss Adjustment A/c ₹3,00,000, restoring the asset and reversing the excess charge to the earlier year's profit.
Profit and Loss Adjustment A/c Dr. ₹30,000 / To Machinery A/c ₹30,000, charging the depreciation that should have been provided in that year.
The balance of the Profit and Loss Adjustment Account, ₹2,70,000 credit, is transferred to Capital.

Depreciation for the year ended 31 March 2026 is then charged normally in that year's accounts. The general principle is that prior-period errors affecting profit must be corrected through an adjustment account and taken to capital, never through nominal accounts that have ceased to exist.

Question 13

A company incurred the following during the year: ₹12,00,000 on a new production line; ₹2,40,000 dismantling and removing the old line it replaced; ₹90,000 on a research project abandoned during the year; ₹15,00,000 on an advertising campaign launching a product expected to sell for five years; and ₹3,50,000 in legal costs successfully defending its title to the factory land. Advise on the treatment of each and explain the reasoning where the answer is not straightforward.

Accepted Answer

New production line, ₹12,00,000 — capital. It is the acquisition of a fixed asset whose benefit runs over several periods, and it is capitalised and depreciated over its useful life.

Dismantling and removing the old line, ₹2,40,000 — this is the first item requiring judgement. The expenditure is not incurred to acquire the new asset's future benefit but to dispose of the old one, and it does not enhance the earning capacity of anything. It is therefore revenue expenditure of the current period, treated as part of the loss or gain on disposal of the old line rather than added to the cost of the new. Adding it to the new asset would overstate that asset and understate the current year's charge.

Abandoned research project, ₹90,000 — revenue, charged wholly to the current year. The test is duration of benefit, and an abandoned project will produce no future benefit at all. Prudence reinforces the conclusion: expenditure whose future benefit is not reasonably certain is not carried forward as an asset.

Advertising campaign, ₹15,00,000 — the classic deferred revenue expenditure case, and the answer must be stated carefully. The expenditure is revenue in nature, since advertising is not the acquisition of any asset. It is unusually large and the benefit is expected to extend over about five years, which historically justified spreading it over those years as deferred revenue expenditure so that one year did not bear the whole distortion.

Modern practice has narrowed this treatment sharply. Because the future benefit of advertising is not reliably measurable or controllable, current standards generally require such expenditure to be charged to the Profit and Loss Account when incurred. At Foundation level the expected answer explains the deferred revenue concept, identifies this as the standard illustration of it, and notes that the amount is charged when incurred under the present position — showing the concept and its limits.

Legal costs defending title to land, ₹3,50,000 — capital. Expenditure defending existing title does not create a new asset, but it preserves the enterprise's ownership of a capital asset, and the benefit accordingly extends beyond the current period. It is added to the cost of the land. Contrast legal costs of an ordinary trading dispute over a debt, which are revenue. The distinction is whether the litigation concerns a capital asset's ownership or the routine operations of the year.

Question 14

The bookkeeper of a firm argues: 'My trial balance tallies to the rupee, so my accounts must be right, and rectification is a waste of time.' Evaluate this claim fully, and explain what additional checks a firm should have in place.

Accepted Answer

The claim confuses arithmetical agreement with correctness, and the two are different in kind.

What agreement establishes. The trial balance lists every ledger balance and compares the totals of the two columns. Agreement suggests that each transaction was posted with equal debits and credits, that balances were struck correctly, and that the columns were added correctly. That is a real check, and its failure is a genuine signal that something is wrong.

What agreement does not establish. Four families of error pass through it untouched. A transaction omitted entirely never entered either column. An amount posted to the wrong account of the same class leaves both totals unchanged. An error of principle — capital expenditure debited to a revenue account — preserves the equality while misstating both the profit and the balance sheet. And compensating errors cancel by construction.

The third family disposes of the bookkeeper's argument decisively. If the purchase of a machine for ₹2,00,000 is debited to Repairs, the trial balance agrees to the rupee while the year's profit is understated by ₹2,00,000 and an asset of that value is missing from the balance sheet. Both financial statements are materially wrong and the trial balance gives no indication whatever.

There is a further point about the Suspense Account. Where a trial balance does not agree and the difference is parked in Suspense, the accounts can be closed and will appear to balance. A Suspense Account still carrying a balance is proof of undiscovered one-sided errors, and treating it as a balancing figure rather than as an open investigation converts a known error into a hidden one.

Additional checks a firm should maintain.

Bank reconciliation, monthly, comparing the cash book with the bank statement — it independently verifies a large share of transactions against an external record, and it catches omissions that the trial balance cannot.

Control accounts, that is total debtors and total creditors accounts prepared from subsidiary book totals, checked against the sum of individual balances in the sales and purchase ledgers. This localises errors to a ledger rather than leaving them at large.

Physical verification of stock and fixed assets against the records, since the books can be internally consistent while the assets are absent.

Scrutiny of the ledger for unusual items — repairs accounts carrying large amounts, expense accounts with credit balances, assets with credit balances — which is how errors of principle are actually found in practice.

And independent review or audit, since a person who made an error is systematically the least likely to detect it.

The correct conclusion is that a tallied trial balance is a necessary condition for correct books and nowhere near a sufficient one. Rectification is not a formality but the mechanism by which the errors that agreement cannot detect are removed once found.

Question 15

A proprietor asks why his accountant reports a profit of ₹6,00,000 for the year while the cash balance has fallen by ₹1,50,000, and demands to know which figure is 'the real one'. Answer using the concepts in this chapter, and identify the specific accounting decisions that create the gap.

Accepted Answer

Both figures are real, and they answer different questions. Profit measures performance over the period — what the business earned by trading. The cash balance measures one asset's position at a moment. They are computed on different bases and there is no reason for them to move together.

The gap arises from the accrual basis, which follows from the realisation and matching concepts. Under realisation, revenue is recognised when goods are delivered and a claim to payment arises, not when cash is received. Under matching, costs are recognised in the period whose revenue they helped earn, not when they are paid. So profit deliberately ignores the timing of cash.

The specific decisions that can produce a rising profit alongside falling cash:

Credit sales. Goods delivered before the year end are revenue this year, but the cash arrives next year. Profit rises; cash does not. A large increase in debtors produces exactly this pattern.

Payment of last year's creditors. Cash leaves this year for goods that were expensed last year, so cash falls with no corresponding charge against this year's profit.

Purchase of fixed assets. A machine bought for ₹5,00,000 consumes ₹5,00,000 of cash immediately, but under the going concern and matching concepts only this year's depreciation is charged against profit. Cash falls by the whole amount; profit falls by a fraction of it.

Increase in stock. Goods bought and paid for but unsold at the year end are an asset, not an expense, because matching defers their cost to the period in which they are sold. Cash has gone; profit is unaffected.

Repayment of loan principal. This reduces a liability and consumes cash but is not an expense at all, so it never touches the Profit and Loss Account.

Drawings. Cash withdrawn by the proprietor reduces cash and reduces capital, but under the business entity concept it is not a business expense and does not reduce profit.

The answer to which figure is real. Profit answers whether the business is trading successfully; cash answers whether it can pay its bills next week. A business can be profitable and fail for want of cash, which is why liquidity is monitored separately, and a business can generate cash in a loss-making year by liquidating stock and collecting debtors. The proprietor needs both figures, and the reconciliation between them is precisely the information a cash flow statement is designed to provide.
